I cannot reproduce it. Look bellow:

otavio at neumann:~/hacking/pkg-grub/grub/trunk$ sudo update-grub
Searching for GRUB installation directory ... found: /boot/grub
Testing for an existing GRUB menu.list file ... found: /boot/grub/menu.lst
Searching for splash image ... none found, skipping ...
Found kernel: /boot/vmlinuz-2.6.17-rc5-g662cdf17-dirty
Found kernel: /boot/vmlinuz-2.6.16-2-686
Found kernel: /boot/vmlinuz-2.6.16-1-686
Updating /boot/grub/menu.lst ... done

otavio at neumann:~/hacking/pkg-grub/grub/trunk$ ls -l /bin/sh
lrwxrwxrwx 1 root root 9 2006-06-10 20:01 /bin/sh -> /bin/dash

otavio at neumann:~/hacking/pkg-grub/grub/trunk$ dpkg -s grub | grep Version
Version: 0.97-10

Can you please, run it with -x and send the log to us?
