You're probably missing a nested x server, just as the error message
says. Try installing xserver-xephyr. (This is a suggested package by
gdm).

In the future you should be able to use xephyr or xnest, but at the
moment this is set during build time, and only with xserver-xephyr. This
will probably be handled by a wrapper script later.
